It's usual to put a Joggle in the steam pipe as per your third option.

Just tried 127 on my Sino readout and it accepted it with no problem. I used a pcd of 360mm. what pcd did you use, as that may be the limiting factor (if you post the pcd you used I'll try that in my setup)?
The maximum number of holes you can enter in the PCD function of the Newall DP700 readout (fitted on my Myford S7) is 999
Also the Anilam Wizard and Mini-Wizards I've used in the past are DRO's

The key in R8 taper spindles is there only to prevent the collet rotating, as the drawbar is tightened or undone.
For the ISO/NT 30 thaper spindle, I have a set of these collets :- **LINK**
that I use on my Syil X5 and manual mill, when I need that little bit extra height capcity.

You use a different wheel for dry grinding, usually a "White" Aluminium Oxide, with a softer bond compared to those used with coolant.
After all most manual cutter re-sharpening is done dry.

the smaller sizes have the HSS Flash Butt Welded to the softer shank and the larger (usually morse tapere shank) are Friction Welded.
It's also possible that some manufacturers may have Induction Hardened part of the HSS blank, to achieve the same result.
Searching for Flash Butt Welding, Butt Flash Welding, Friction Welding and Induction Hardening will bring up plenty of information on the processes for you.
